Place of Effective Management (POEM) refers to the location where a company's key management and commercial decisions are made. POEM is a concept applied to determine a company's residence for tax purposes, irrespective of its physical presence. It plays a vital role in determining the tax residency of a company, as it establishes the jurisdiction in which the company is liable to pay taxes. In recent years, POEM has gained significant importance due to its impact on international taxation and the prevention of tax evasion.
There are several Place of Effective Management criteria that has to be considered. First and foremost, the location where the majority of board meetings are held is taken into account. If most of the key decisions are made during these meetings, the jurisdiction of those meetings is likely to be the POEM. Other factors include the place where strategic decisions are taken, where the company's head office is situated, where the top management is located, and where the books of accounts are maintained. These criteria collectively help determine the place where effective management is exercised.
To establish clarity and uniformity, various tax authorities have laid down rules for determining the POEM of a company. These rules for the Place of Effective Management aim to prevent tax avoidance practices where companies artificially shift their POEM to low-tax jurisdictions to reduce their tax liabilities. For example, India introduced a set of guidelines in 2017 that defined the conditions for a company to be considered an Indian tax resident based on its POEM. These rules ensure that companies are not able to abuse the concept of POEM for tax avoidance purposes.
It is also essential to highlight the difference between a Permanent Establishment and a Place of Effective Management, as they serve distinct purposes. Permanent Establishment (PE) refers to a fixed place of business that is used to carry out the core activities of a company. PE is primarily associated with international tax treaties and determines whether a company is liable to pay taxes in a foreign jurisdiction. On the other hand, POEM determines the residence of a company for tax purposes. While PE focuses on the physical presence of a company, POEM emphasizes effective management. PE focuses on the physical presence of a company in a foreign jurisdiction and determines whether it has a taxable presence there.
